A bond is like a loan you give to a company or government. They pay you back with interest over time. But while you hold that bond, its value changes every day based on what's happening with interest rates in the market.
When interest rates go up, bond prices go down (and vice versa). Durationis a number that tells you how much. If your bond has a duration of 7, and rates rise 1%, your bond's price drops about 7%. Simple enough.
But here's the problem: duration assumes the relationship is a straight line. It's not. It's a curve. When rates move a lot (say 1.5% instead of 0.25%), that straight-line estimate becomes inaccurate.
Convexityis the correction factor for that curve. It tells you: "duration said you'd lose 11.25%, but because of the curvature, you actually only lost 10.35%." The curve always works in your favour as a bondholder. You lose less than expected when rates rise, and gain more than expected when rates fall.
This concept builds on Duration (LOS FI-11.1). If duration is new to you, start there first. Duration = how sensitive your bond is to rate changes. Convexity = the correction that makes duration more accurate.
